The battle between google and microsoft will become a legendary tussle, it may be in 50-100 years when history will tell who came out on top, i think we are just in the earliest stages and this will run for decades to come.
They are both attacking each others core businesses now and they could end up either destroying each other or letting a third party in.
But they may even decide to sit down and agree to step back from each others core business, they both may realise that they have far too much too lose.
Personally i dont care, competition is good.

I personally see Google as coming on top of this easily. In my eyes Microsoft lacks creativity and innovation. They are copying everyone else in an attempt to compete. Their commercials for Vista are not very original using kids to say 'I'm 5 years old and I'm a PC' trying to take back from the 'I'm a Mac, I'm a PC' commercials.
With Bing I have no idea what makes it a better search engine but they knew their 'live search' didn't have the original unique names that google and yahoo have.
When it comes to programs and architecture of MS products and XP/Vista/7 they are just not making the best products and using the best technologies. Windows 7 I think will be coming in '7 flavours' which are just repackaged skins and will make using the OS just a big more complicated. Mac OS is really just a well put together linux package and it is successful because it is simple and relatively fast. Google has always had a good reputation for being a fast search engine and that comes from their architecture. If we were to compare the size of code for Bing and Google search engines I would bet that Bing is 4 times more code. Who knows what algorithms Bing has but I would say they probably copied a lot from google where they could.
Mac is already putting a big dent in the market and it was only a matter of time before Google came over the top with their OS. I would say finally some real competition is here and this should push innovation to new limits.
It should seems to me at GooGle to turn out a good product, too long Microsoft was practically a monopolist.

Google should be able to create a dominant OS on the netbook platform using linux as a base - as long as there is little demand for add on periphials and screens. Linux is a great base - but lacks addon support.
Microsoft's OS holds a dominant position in the desktop PC space simply because it provides so many drivers and interfaces for so many printers, screens, keyboards, mice, controllers et al. That is literally a headstart of as much as a billion person hours of code - it's a huge mountain.
While Microsofts OS is not as robust as Linux, or as elegant as the MAC, it's ability to connect and attempt to provide legacy support for almost any device is what gives it a 92%-93% market share (based on 1Q2009 sales) of desktop based computers.
MAC sales are just 6-7% of PC totals - despite having a high quality OS - and most of that is because the thing that makes MAC strong (one source of hardware for easy driver support) means that there is limited periphial support for other makers.
PREDICTION :
Google will make a good netbook OS - but a lack of backwards compatibility with the rest of the mainstream desktop computing world and it's devices will mean that the Google OS will remain a netbook only platform for the forseeable future.
And Microsoft will continue to dominate the laptop / desktop space for thr forseeable future.
(Disclaimer : Forseeable future in computing is only 4-5 years out).
I hate microsoft. Since windows 95 has come out, every time I buy a new computer I think: 'well they cant really be that incompetent, they must have fixed the bugs and underlying issues with this new operating system release' and its been over 10 years and the same garbage has been happening since day 1. The computers crash, browsers crash, the software crashes... and its almost always due to windows.
I will gladly switch over the googles operating system and I am not even a google fan. Computers will also be way cheaper to buy brand new.

I certainly wouldn't declare google the winner today. How many people are using the chrome browser?
Besides Windows, Chrome for netbooks and Mac System, there is Solaris from sun, which was regularly declared the best windowing OS, by a programmers, is going to be part of Oracle. I'm sure that someday Oracle will want to move toward the consumer market (much like cisco has) with a machine running Solaris.
no matter what, most people will still be using windows 5 years out from now.
Like to comment further and will soon. Google's possible OS is "Open Source" and IMO is awesome.

Google chrome isn't doing that well because the type of user it attracts is all ready using firefox. For people who don't want to use a microsoft product there is no incentive to switch from firefox to chrome.
I know there's other operating systems out there but outside of the programming crowd who the hell can figure out how to use linux? I know I cant.
But if I went to the store tomorrow and I had the option of buying a computer prepackaged with windows which i know is buggy and most likely to crash within a week, and require at least 10 reinstalls before i throw the computer out, or with a cheaper alternative using a google powered operating system it's clear who is going to be the winner.
It's all about having the operating system prebundled.

Competition in the marketplace is always good.
I have not had a chance to look at the google os yet, but I do plan on playing with it at some point, but being the kinda Microsoft guy that I am, nothing ever really compares for me.
